I've only seen S1 (it was pretty scary for me because I'm a big baby) but I agree that the use of other stories didn't feel like Easter eggs but actually integral to the character building and storytelling. Like you said, it's not just "remember this thing?" it's part of how the characters process what's happening to them.
I don't know that, confronted with a giant monster of smoke and flame, I wouldn't call it a "balrog," you know?
